Transcoding when it should be direct playing SD content?

We have been watching some SD avi files this evening and noticed it was transcoding the file rather than direct play. The details are:

This file is a relatively high bitrate mkv rip of one of my blurays and this played back direct? A 720p MP4 played back direct as well. Why does the SD file have to be transcoded? Its not too much of a problem as my server can handle it and there is no delay. I'm just more curious to why and am I missing something?

We discovered a lot of problems with low-res AVI files direct playing during the last testing round so they are always transcoded to ensure trouble-free playback.
